Narrative:

On a cross country training flight my student and I flew to mgm. On departure we were to stay at or below 3000 ft MSL. My student climbed through the altitude to 3200 ft. When he began to descend to 3000 ft, we were told to climb to 3500 ft. He thought he leveled off at 3500 ft, but began to climb to 3800 ft. We were reminded to get to 3500 ft and we did. At that time they called another aircraft and told them to turn to 120 degrees. In the chaos, I thought the controller told our aircraft to turn so we repeated the instructions and gave our call sign and made the turn. The controller told us to proceed on course which I thought he meant 120 degrees, but he meant 030 degrees. The situation was handled and no harm was done. A saab 340 was at 4000 ft high, off our left wing. Climbing to 3800 ft caused less than a 500 ft separation. We were still 1/2 to 1 mi apart. We had the saab 340 visually and were not a factor. The controling agency had me call them. We discussed the situation and the controller decided not to file any action.
